I would love to use my GP2X to play my avi files on my tv as I no longer can use XMBC on my Xbox because I upgraded to an Xbox 360.

My divx player dvd plays NTSC files jerkily due to the framerate difference and I know that XMBC on the Xbox, which could adjust the NTSC rates to play smoothly on a pal system, is based on Mplayer.

Given that the players available on the GP2X are also based on Mplayer (AFAIK) is it possible to utilise that same feature somehow or would that require too much processing power?

I don't know, but I doubt that the GP2X will do a better job of playing DivX files than your dedicated DivX player. Perhaps you could re-encode them to 25fps? Unfortunately, I don't know too much about it, because I don't use PAL television sets. :(

Re encoding will lose quality and I prefer to be able to just pay a film when I feel in the mood to watch one.

Actually the gp2x does better than I expected at divx playback :)
